Ask ten crypto users what "DeFi" means and you will get ten different answers, and half of them will actually be describing CeFi. The confusion is understandable. Both let you earn yield, borrow against your assets, and trade tokens. But under the hood, centralized finance (CeFi) and decentralized finance (DeFi) are built on opposite principles, and the difference decides who controls your money, who can see what is happening, and what can go wrong.
The cleanest way to tell them apart is to ask a single question: who holds the keys?
Everything else, custody, transparency, access, yield, and risk, flows from that distinction.
Custody is the sharpest line between the two models.
In CeFi, when you deposit crypto, it moves into the platform's wallets. Your on-screen balance is really an IOU, a database entry recording what the company owes you. That is convenient, since they handle security, recovery, and key management for you, but it introduces counterparty risk. If the platform is hacked, mismanages funds, or freezes withdrawals, your assets are exposed.
This is not a hypothetical. The 2022 collapses of several large centralized lenders were, at their core, custody failures: users could not withdraw because the custodian no longer had the funds. And the pattern continued in 2026, when AscendEX, BitMEX and BitMart all announced wind-downs inside a single month. Those were orderly, with published deadlines, but the point stands: whether users got their assets back was a decision made by the company, not a right the users held. In DeFi, assets stay in your wallet or in transparent smart contracts you interact with directly. You sign every transaction with your own keys. No one can freeze your funds or halt your withdrawals by decree. The trade-off is responsibility: lose your seed phrase or approve a malicious contract, and there is no support line to reverse it. CeFi platforms operate like traditional companies. Their books, reserves, and lending activity live on internal systems you cannot inspect. You rely on the firm's disclosures, audits, and increasingly "proof-of-reserves" attestations. When those are incomplete or misleading, users often learn about problems only after withdrawals are already suspended.
DeFi runs on public blockchains, so the ledger is open by default. Anyone can verify total value locked, collateral ratios, interest rates, and individual transactions in real time using a block explorer. The smart contract code is typically open source and audited. This does not make DeFi risk-free, but it does mean the state of the protocol is verifiable rather than merely promised.
This is why DeFi is often described as open and global, while CeFi looks more like a familiar fintech product with an account you log into.
Both models advertise "earn" products, but the source of the return is different, and understanding it is the best defense against a yield that is too good to be true.
In CeFi, the platform pools your deposits and generates returns through its own strategies: lending to institutional borrowers, market making, or proprietary trading. You usually cannot see exactly how the yield is produced. The rate is set by the company, and the risk of those strategies is borne by you even though the decisions are made behind closed doors.

Neither model is "safe" in the abstract. They simply concentrate risk in different places.
The honest takeaway: CeFi asks you to trust an institution, while DeFi asks you to trust code and to take responsibility for your own security.
It also helps to zoom out and compare DeFi with the traditional financial system, because CeFi is really a bridge between the two.
A bank is the ultimate custodian: it holds your deposits, decides who gets loans, sets rates, operates only during certain hours, and settles transactions slowly through intermediaries. CeFi is usually easier to start with because it feels like a familiar app, with accounts, passwords, and customer support. DeFi has a steeper learning curve but gives you full control and transparency. Many users start with CeFi and move to DeFi as they grow comfortable with self-custody wallets.
Neither is automatically safer; the risks are just different. CeFi exposes you to the platform's solvency and honesty, while DeFi exposes you to smart contract bugs and your own operational security. In DeFi you can verify the system on-chain, but you are responsible for protecting your keys.
It depends entirely on how it shuts down. In an orderly wind-down the company sets a withdrawal window and honours it. In a disorderly failure your balance becomes an unsecured claim in an insolvency process, which historically resolves slowly and partially. Either way the outcome is outside your control.
